The beach is much better in Ocean City, MD. Also the cultural opportunities are better and there is a lot to do, with the Assawoman Bay on one side and the ocean on the other. The boardwalk is great fun, the food is great and the amusement areas are family oriented.
Be sure to take a day and picnic on Assateague Island. It is a breathtaking strip of beach, populated by wild ponies. They'll come right up and rifle through your beach bag looking for treats.
Ocean City is the southernmost beach, with Fenwick, Bethany and Rehoboth Beaches to the north. Don't worry if the beach is crowded, just go north until you find a place you like. Henlopen State Park in Lewes, Delaware marks the convergence of Delaware Bay and the Atlantic Ocean. The town of Lewes (pronounced Lew-is) is a Dutch settlement dating back to the 17th century. It is filled with history, shops, antiques and wonderful restaurants such as Kindle and Half Full.
Rehoboth also boasts a boardwalk, wide white sandy beaches and history galore. For family fun, nothing beats Bethany Beach. The boardwalk, shops and eateries are all geared toward families and the pace is happily quiet for parents and even grandparents. There are all sorts of activities and there are free concerts on the boardwalk every night.
There's no sales tax in Delaware, making Bethany an even better bargain. If you stay a few blocks off the ocean, you'll find prices very affordable. Bethany West features a pool, tennis courts, bike trains and a shuttle to the beach which is less than 1 mile away.

We stayed at the Breakers Hotel http://www.breakersresort.com/
It was a great location, right on the boardwalk in the middle of it all. The hotel also has a pool.
There are multiple pavilions on the boardwalk offering family friendly entertainment (such as movies/magicians/other performances) You can read more about it here: http://www.beachstreetusa.com/beachstreetusa_web_site_043.htm
There were also multiple places on the boardwalk that offered family bikes for rent (I've never seen these before, but here's an example of one: http://www.seagullmotel.com/images/BikesforWeb.jpg)
